As raincoaster advises, only copying the image url and using insert image button works. Don't bother upgrading flash or browser or swapping to Firefox etc. it is wordpress whop are at fault, although they have yet to admit it.

Everything seems to working fine until I get to "Insert Photo" and then- nothing.

And yes- they're jpgs and the proper size. I also tried the Browser Upload and no luck. Is this a bug? Is anyone else as frustrated as I am right now?
