I am using the 2010 Theme for nettlecreek.wordpress.com
I want to change the custom header to a picture that is not as tall as the default picture. Will the custom header area shrink to fit the shorter picture?
All of the "help" info addresses what will happen if the picture is too big but nothing if the picture is smaller.

No, the header image area is fixed (otherwise the instruction in Appearance>Header wouldn't be "Images of exactly WWW × HHH pixels will be used as-is).
If the image is smaller, the cropper will select a part of the image that is in the right aspect ratio, to make it fit the required dimensions, so that part will be blown up and lose quality.
So you need to create a version in the right dimensions, using an image editing application.
